A Novel Fourth-Order Finite Difference Scheme for European Option Pricing in the Time-Fractional Black–Scholes Model

This paper addresses the valuation of European options, which involves the complex and unpredictable dynamics of fractal market fluctuations. These are modeled using the α-order time-fractional Black–Scholes equation, where the Caputo fractional derivative is applied with the parameter α ranging from 0 to 1. We introduce a novel, high-order numerical scheme specifically crafted to efficiently tackle the time-fractional Black–Scholes equation. The spatial discretization is handled by a tailored finite point scheme that leverages exponential basis functions, complemented by an L1-discretization technique for temporal progression. We have conducted a thorough investigation into the stability and convergence of our approach, confirming its unconditional stability and fourth-order spatial accuracy, along with (2−α)-order temporal accuracy. To substantiate our theoretical results and showcase the precision of our method, we present numerical examples that include solutions with known exact values. We then apply our methodology to price three types of European options within the framework of the time-fractional Black–Scholes model: (i) a European double barrier knock-out call option; (ii) a standard European call option; and (iii) a European put option. These case studies not only enhance our comprehension of the fractional derivative’s order on option pricing but also stimulate discussion on how different model parameters affect option values within the fractional framework.

Explicit formulae for the valuation of European options with price impacts

In this work, we examine the consequences of trading a large position in vanilla European options within a multi-period binomial model framework for the underlying asset price, S. Given the significant size of the transaction, we expect both the derivative's price and the underlying asset's price to be affected by market impacts. Consequently, derivative valuation should incorporate these effects. To address this, we not only utilize a multi-period binomial model to represent the price process S but also incorporate trading impacts in a multiplicative manner.Moreover, we conduct our analysis in discrete time to better capture the influence of price impacts. Our findings suggest, for instance, that the strike price should be determined by both the trade's magnitude and parameterized market impacts. We present explicit formulas for European option prices under market impacts and offer numerical examples to elucidate our findings. Upon request, we can provide code implemented in the statistical package R.

On the Class of Risk Neutral Densities under Heston’s Stochastic Volatility Model for Option Valuation

The celebrated Heston’s stochastic volatility (SV) model for the valuation of European options provides closed form solutions that are given in terms of characteristic functions. However, the numerical calibration of this five-parameter model, which is based on market option data, often remains a daunting task. In this paper, we provide a theoretical solution to the long-standing ‘open problem’ of characterizing the class of risk neutral distributions (RNDs), if any, that satisfy Heston’s SV for option valuation. We prove that the class of scale parameter distributions with mean being the forward spot price satisfies Heston’s solution. Thus, we show that any member of this class could be used for the direct risk neutral valuation of option prices under Heston’s stochastic volatility model. In fact, we also show that any RND with mean being the forward spot price that satisfies Heston’s option valuation solution must also be a member of the scale family of distributions in that mean. As particular examples, we show that under a certain re-parametrization, the one-parameter versions of the log-normal (i.e., Black–Scholes), gamma, and Weibull distributions, along with their respective inverses, are all members of this class and thus, provide explicit RNDs for direct option pricing under Heston’s SV model. We demonstrate the applicability and suitability of these explicit RNDs via exact calculations and Monte Carlo simulations, using already published index data and a calibrated Heston’s model (S&P500, ODAX), as well as an illustration based on recent option market data (AMD).

The valuation of options on discrete dividend-paying stocks

ABSTRACT In this paper, the valuation of European options in which the underlying stock pays a discrete dividend is investigated. A specific value is set in advance, and a dividend is paid when the underlying share price reaches it. The risk-neutral price of the associated European call option is derived. Numerical simulations are presented to illustrate the effects of model parameters on the option prices.

Efficient numerical valuation of European options under the two-asset Kou jump-diffusion model

We study the L1-approximation of the log-Heston stochastic differential equation at equidistant time points by Euler-type methods. We establish the convergence order 1/2 – ∊ for ∊ > 0 arbitrarily small if the Feller index v of the underlying Cox– Ingersoll–Ross process satisfies v > 1. Thus, we recover the standard convergence order of the Euler scheme for stochastic differential equations with globally Lipschitz coefficients. Moreover, we discuss the v ≥ 1 case and illustrate our findings with several numerical examples.

Valuation of vulnerable European options with market liquidity risk

AbstractIn this paper, we investigate the pricing of vulnerable European options in a market where the underlying stocks are not perfectly liquid. A liquidity discount factor is used to model the effect of liquidity risk in the market, and the default risk of the option issuer is incorporated into the model using a reduced-form model, where the default intensity process is correlated with the liquidity risk. We obtain a semiclosed-form pricing formula of vulnerable options through the inverse Fourier transform. Finally, we illustrate the effects of default risk and liquidity risk on option prices numerically.

Valuation of European Options Under an Uncertain Market Price of Volatility Risk

We propose a model to quantify the effect of parameter uncertainty on the option price in the Heston model. More precisely, we present a Hamilton–Jacobi–Bellman framework which allows us to evaluate best and worst-case scenarios under an uncertain market price of volatility risk. For the numerical approximation, the Hamilton–Jacobi–Bellman equation is reformulated to enable the solution with a finite element method. A case study with butterfly options exhibits how the dependence of Delta on the magnitude of the uncertainty is nonlinear and highly varied across the parameter regime.

Numerical Valuation of European and American Options under Fractional Black-Scholes Model

In this paper, we investigate the numerical valuation of European and American options under the time fractional Black-Scholes model. We first apply a coordinate stretching transformation to the asset price so that the spatial region can focus on the vicinity of singularities, which are usually found in the payoff function. The radial basis function finite difference method is used for the spatial discretization, and the improved L1 method is used to deal with the reduced order of convergence for the nonsmooth initial data. We use the operator splitting method for solving the linear complementary problem of American options. The proposed scheme leads to a sparse linear system which is trivial to solve. Moreover, the stability of the proposed numerical scheme is analyzed using Fourier analysis. Numerical experiments demonstrate the accuracy and efficiency of the proposed method.

Numerical valuation of European and American options under Merton's model

In this paper, a new combination of time and spatial discretization is proposed for a partial integro-differential equation (PIDE) arising in the valuation of European options under Merton's model. We first present a high-order compact (HOC) difference scheme in space based on a uniform mesh to obtain a highly accurate result, and the discontinuous Galerkin (DG) finite element method in time is introduced that can deal with the loss of the time analyticity. A penalty method is proposed for a partial integro-differential complementarity problem arising in the valuation of the American put option. Numerical experiments are performed to verify the accuracy and efficiency of the proposed method.

Pricing Vulnerable Options in the Bifractional Brownian Environment with Jumps

In this paper, we study the valuation of European vulnerable options where the underlying asset price and the firm value of the counterparty both follow the bifractional Brownian motion with jumps, respectively. We assume that default event occurs when the firm value of the counterparty is less than the default boundary. By using the actuarial approach, analytic formulae for pricing the European vulnerable options are derived. The proposed pricing model contains many existing models such as Black–Scholes model (1973), Merton jump-diffusion model (1976), Klein model (1996), and Tian et al. model (2014).

CMS spread options

We analyze European options on CMS spreads, obtaining closed form formulas for the values of these instruments. There are three key steps in this analysis. The first step is to create a hybrid numeraire in which the spread is a Martingale. Like other CMS calculations, this reduces valuation to the valuation of standard European options plus quadratic convexity corrections. The second step is to combine the volatility smiles of the individual swap rates and to obtain the smile of the spread . We do this by modeling the volatility smiles of both swap rates by normal SABR models. (In practice this may require using a shifter to convert SABR models with into SABR models with .) We then show that the volatility smile of the spread is also governed by a normal SABR model, and derive the SABR parameters for the spread. The third step is to use the closed-form formulae for quadratic options under the SABR model to obtain explicit formulae for the valuation of European options on CMS spreads. These formulas are not exact, but they are accurate up to , the same accuracy as the original SABR formulas. They also satisfy call-put parity exactly, and are exactly consistent with the valuation of CMS options on the component swap rates and .

Valuation of European options with stochastic interest rates and transaction costs

The celebrated Black–Scholes model is well known for its elegant pricing formula for European options. However, like many other models, the Black–Scholes model is not perfect, which is largely due to the fact that assumptions in the model are idealized and not all empirically valid. One of the assumptions is that the market does not have transaction costs, which is not satisfied in a real market. Leland [H. Leland, Option pricing and replication with transactions costs, J. Financ. 40 (1985), pp. 1283–1301] pioneers a modified replicating strategy for European options by incorporating transaction costs. In this paper, we further consider the problem of pricing European options under a stochastic interest rate and stochastic volatility model with transaction costs, and derive a nonlinear partial differential equation (PDE) from this model. Then, we apply the finite-difference scheme to solve this PDE and conduct numerical experiments.

Option pricing under a Markov-modulated Merton jump-diffusion dividend

In this paper, the valuation of European option is investigated when the discrete dividends are described by Markov-modulated Merton jump-diffusion process. According to the dividend discount theory, we regard the stock price as the net present value of all future dividends. The regime switching Esscher transform is applied to determine a risk-neutral measure. The closed form solution of European option is obtained under the condition that the dividend payments are announced in advance. Numerical simulations for the European call option prices are provided.

On the RND under Heston's Stochastic Volatility Model

We consider Heston's (1993) stochastic volatility model for valuation of European options to which (semi) closed form solutions are available and are given in terms of characteristic functions. We prove that the class of scale-parameter distributions with mean being the forward spot price satisfies Heston's solution. Thus, we show that any member of this class could be used for the direct risk-neutral valuation of the option price under Heston's SV model. In fact, we also show that any RND with mean being the forward spot price that satisfies Hestons' option valuation solution, must be a member of a scale-family of distributions in that mean. As particular examples, we show that one-parameter versions of the {\it Log-Normal, Inverse-Gaussian, Gamma, Weibull} and the {\it Inverse-Weibull} distributions are all members of this class and thus provide explicit risk-neutral densities (RND) for Heston's pricing model. We demonstrate, via exact calculations and Monte-Carlo simulations, the applicability and suitability of these explicit RNDs using already published Index data with a calibrated Heston model (S&P500, Bakshi, Cao and Chen (1997), and ODAX, Mrazek and Pospisil (2017)), as well as current option market data (AMD).

Application of power series approximation techniques to valuation of European style options

Fourier transforms provide versatile techniques for pricing financial derivative securities. In applying such techniques, a typical derivative valuation expression is often written as an inner product of the Fourier transform of payoff and the characteristic function of the underlying asset dynamics. Some modelling specifications imply that it might be challenging to find a closed-form expression for the characteristic function. In such situations, numerical approximations have to be employed. This paper utilises the power series approximation technique in finding explicit expressions of the characteristic function for the underlying stochastic variables. We analyse the convergence and accuracy of this technique in the context of valuing European style options written on underlying securities whose dynamics evolve under the influence of multiple Heston-type stochastic volatilities [Heston, S., A closed-form solution for options with Stochastic volatility with applications to Bond and currency options. Rev. Financ. Stud., 1993, 6, 327–343] and Cox–Ingersoll–Ross stochastic interest rates [Cox, J., Ingerson, J. and Ross, S., A theory of the term structure of interest rates. Econometrica, 1985, 53, 385–407]. This paper contributes to the existing literature four-fold by: (i) adapting the valuation technique to long-dated instruments; (ii) providing an adjustment to a series of points around which the power series expansion is performed; (iii) analysing the performance of different strategies for hedging European call options; (iv) applying the power series approach to the valuation of guaranteed minimum accumulation benefit riders embedded in variable annuity contracts. Our results demonstrate a high computational efficiency of the power series approximation method for evaluation of derivative prices and hedge ratios.

Pricing vulnerable European options with dynamic correlation between market risk and credit risk

In this paper, we study the valuation of vulnerable European options incorporating the reduced-form approach, which models the credit default of the counterparty. We provide an analytical pricing model in which the components of the state processes, including the dynamics of the underlying asset value and the intensity process corresponding to the default event, are cross-exciting and they could facilitate the description of complex structure of events dependence. To illustrate how our model works, we present an application when the state variables follow specific affine jump-diffusion processes. Semi-analytical pricing formulae are obtained through a system of matrix Riccati equations. The derived formula can be implemented numerically, and we give numerical analysis to investigate the impact of the dynamic correlation between jump risk of the underlying asset value and default risk of the counterparty.

The valuation of vulnerable European options with risky collateral

This paper presents a model for valuing vulnerable European options with risky collateral under the assumption that the holder of vulnerable options could recover a proportion of the option value using the collateral account when default occurs. We describe the underlying asset and the risky collateral using correlated geometric Brownian motions and consider default risk in a reduced form model. An integral pricing formula of call options is derived when the default intensity follows an Ornstein–Uhlenbeck process. For practical purposes, we work under the default intensity captured by Cox–Ingersoll–Ross and Ornstein–Uhlenbeck processes respectively, and numerical results show that the differences in the values of vulnerable options under these two intensity processes are tiny. The impacts of risky collateral and default risk on option prices are illustrated. Specially, the effect of wrong (right) way risk can be reflected by the correlation between the underlying asset and default intensity.

Pricing Interval European Option with the Principle of Maximum Entropy.

This paper develops the interval maximum entropy model for the interval European option valuation by estimating an underlying asset distribution. The refined solution for the model is obtained by the Lagrange multiplier. The particle swarm optimization algorithm is applied to calculate the density function of the underlying asset, which can be utilized to price the Shanghai Stock Exchange (SSE) 50 Exchange Trades Funds (ETF) option of China and the Boeing stock option of the United States. Results show that maximum entropy distribution provides precise estimations for the underlying asset of interval number situations. In this way, we can get the distribution of the underlying assets and apply it to the interval European option pricing in the financial market.
