The importance of deposit insurance credibility

Sovereigns usually back up their deposit insurance arrangements to lend them credibility. When the sovereign is in distress, the credibility of deposit insurance might be threatened, with detrimental effects to financial stability. We investigate the behavior of depositors during the euro area sovereign debt crisis to understand the importance of deposit insurance credibility. We find that depositors responded to foreign banks’ decision to convert their subsidiaries into branches. By relocating their deposits into these newly formed branches during a period of sovereign distress, depositors became insured by a deposit insurance scheme with a stronger fiscal backstop. These results document a novel channel through which sovereign-bank links can be reinforced during a crisis: the credibility of deposit insurance.

This study explores the connectedness between selected emerging equity markets (BRIC-T) and the
 Emerging Markets Financial Stress Index (EMFSI). We aim to reveal the extent of spillovers from stock
 market indices to aggregated financial tension in these countries. Empirical investigations are executed
 through Quantile Vector Autoregression analysis. Results show that spillovers occur mainly during extreme
 negative and positive return periods. When we focus on four important phases, namely Global Financial
 Crisis (GFC), the Euro Area Sovereign Debt Crisis, the COVID-19 pandemic, and the Russia-Ukraine war,
 three countries come to the fore. While Brazil has had a substantial and persistent impact across the years,
 during the GFC, two other countries, Russia and Türkiye, seem to induce positive return spillovers toward
 emerging markets’ stress. This impact becomes bilateral in Russia (both in positive and negative returns)
 during the pandemic and the Russia-Ukraine war. Thus, we conclude that among the examined market
 economies, negative or positive return transmissions to emerging market stress are led mainly by Brazil and
 Russia. The importance of energy sources and political factors can account for this result.

Fiscal multipliers within the euro area in the context of sovereign risk and bank fragility

This work quantifies the size of fiscal multipliers in an economy with sovereign and bank default risks. The paper presents an estimated two-region dynamic stochastic general equilibrium model with financial frictions for the euro area, where the interplay of corporate, bank, and sovereign solvency risk affects the transmission of government spending. Sovereign bonds carry a credit risk premium that is particularly sensitive to government indebtedness in some regions of the currency union. The banking system is fragile due to its direct and indirect exposure to sovereign risk and limited loss absorption capacity. By calibrating the model on sovereign and bank riskiness reminiscent of the euro area Sovereign Debt Crisis, we show that adverse financial channels may significantly depress the transmission of expansionary government spending shocks. The modeling approach also enables assessing the scope for monetary and regulatory policies to mitigate financial setbacks and restore the effectiveness of fiscal interventions.

The euro area sovereign debt crisis and the sovereign debt Laffer curve: a historic assessment for 1999–2014

This article addresses the historical evolution of sovereign debt trajectories since the beginning of the euro area up to the corresponding sovereign debt crisis, using certain key economic concepts previously proposed by the literature in connection to other historic sovereign debt events. It first recovers the concept of the sovereign debt Laffer curve, which efficiently addresses the non-linear relationship between economic output and public debt issuance. It then presents an important set of theoretic economic concepts that accurately describe the onset of debt vulnerabilities negatively impacting economic growth, therefore linking these fundamental but heterogeneous public debt-related concepts under the unifying concept of the said sovereign debt Laffer curve, which adequately encompasses these heterogeneous concepts. For example, fundamental concepts such as debt vulnerability, ‘debt overhang’, or ‘illiquidity vs. insolvency’ are adequately contextualized under the said Laffer curve. This innovative historical perspective might be useful in the analysis of subsequent sovereign debt crises, as well as in tackling future research in public debt sustainability, namely where the design and implementation of sustainable public debt policies in advanced economies is concerned.

Financial risks, monetary policy in the QE era, and regulation

At the beginning of the present century, the literature on financial integration focused on the benefits of increased integration. In particular, the literature emphasized that a well-integrated financial system allows economic agents to engage in risk sharing while enhancing the smooth transmission of monetary policy. However, the international financial crisis of 2007-08 and the euro area sovereign debt crisis of 2009-15, brought to the fore the flip side of increased financial integration – namely, that higher financial integration among national jurisdictions creates the potential for destabilizing cross-country spillovers of capital flows. The papers in this Special Issue address financial system vulnerabilities in the aftermath of the 2007-08 financial crisis and the 2009-15 euro area crisis. In particular, the papers assess (1) vulnerabilities arising from such factors as the liberalization of financial systems, cross-country contagion, and climate change, and (2) policy responses, including macroprudential supervision and quantitative easing, to financial instabilities.

Public sector efficiency in the design of a COVID fund for the euro area

This study examines the importance of incorporating public sector efficiency considerations in the design of a “COVID Fund” in the euro area, aimed at providing insurance for member states against common health shocks. To test our proposition, we examine the efficiency of government spending on health during periods of severe resource constraints, which mirrors what occurs during pandemics like COVID-19. Specifically, we considered 19 administrations in the euro area during the global financial crisis and euro area sovereign debt crisis that followed. The results support our proposition. First, they reveal the average efficiency for all 19 administrations to be 0.950, which implies that member countries had wasted about 5% of funds allocated to health during this period. This suggests the need for the supranational institution to first of all ensure improvements in the use of public funds allocated to health by national governments in order to prevent wastage of the financial aid transferred to them during pandemics. Also, two of the four administrations that adopted the Economic and Financial Adjustment Programme of the troika (Portugal and Greece) during the twin crisis were among the most efficient. This suggest that making conditionalities an integral part of the central coordination of health funds during pandemics will result in improvements in the efficiency of funds transferred to member states.

Getting Closer or Falling Apart? Euro Area Countries After the Sovereign Debt Crisis

We study convergence and divergence dynamics in a sample of euro area countries by assembling an extensive dataset that contains information on public spending and policy outcomes in a variety of areas of government intervention including education, health, and civil justice from the early 1990s. We also focus on other important determinants of a country’s economic performance such as the level of regulation of product and labor markets, as well as the trust in political institutions, quality of governance, and inequality. Results show that despite divergent economic growth in the euro periphery countries after the 2010–2012 sovereign debt crisis, the quality of services and level of regulation did not deteriorate or indeed improved, increasing convergence with the core euro countries. However, the euro area sovereign debt crisis dramatically worsened citizens’ perceptions of quality of governance, as well as the level of social trust. This calls in question the future political viability of the EMU project and asks for reform.

Random forest versus logit models: Which offers better early warning of fiscal stress?

AbstractThis study seeks to answer whether it is possible to design an effective and useful machine learning‐based early warning system signaling a risk of fiscal stress in the near future. To do so, multiple models based on econometric logit and the random forest models are designed and compared. Using a dataset of 20 annual frequency variables pertaining to 43 advanced and emerging countries during 1992–2018, the results confirm the possibility of obtaining an effective model, which correctly predicts 70–80% of fiscal stress events and tranquil periods. The random forest‐based early warning model outperforms logit models both in terms of aggregate forecasting properties and when applied to an example of the euro area sovereign debt crisis. While the very effective random forest model is commonly understood to provide lower interpretability than logit models do, this study employs tools that can be used to provide useful information for understanding what is behind the black‐box. These tools can provide information on the most important explanatory variables and on the shape of the relationship between these variables and the outcome classification. Thus, the study contributes to the discussion on the usefulness of machine learning methods in economics.

Surviving the perfect storm: The role of the lender of last resort☆

When banks are hit by a severe liquidity shock, central banks have a key role as lenders of last resort. Despite the well-established importance of this mechanism, it is challenging to analyze it empirically. We explore a unique setting in which banks suddenly lost access to market funding due to contagion fears at the onset of the euro area sovereign debt crisis. Using monthly data at the loan, bank, and firm level, we test the role of the central bank in a scenario of imminent collapse. We find that the liquidity obtained from the central bank played a key role in temporarily supporting the supply of credit to the real economy. However, the subdued loan demand, together with moral suasion and carry trade incentives, led to an increase in banks’ sovereign bond holdings using central bank funding.

Public debt, sovereign spreads and the unpleasant arithmetic of fiscal consolidations

AbstractIn response to severe fiscal consolidation policies implemented after the Great Recession and the euro area sovereign debt crisis, many have questioned the effectiveness of fiscal consolidations in reducing the burden of public debt. This paper revisits this fundamental policy debate qualitatively and quantitatively, studying conditions under which primary budget balance changes can successfully reduce government debt‐to‐GDP ratios. We first illustrate these conditions through a partial equilibrium setting. We then investigate the conditions quantitatively using a medium‐scale New Keynesian DSGE model calibrated on periphery countries of the euro area. The analysis highlights the critical role of sovereign spreads in driving the debt‐to‐GDP dynamics following a restrictive primary balance shock. Fiscal consolidations turn out to successfully reduce the debt‐to‐GDP even for fairly low elasticities of spreads to fiscal variables. However, their effectiveness is quantitatively moderate and varies crucially with the initial spread level, with the degree of monetary policy accommodation, and with the responsiveness of market investors to economic fundamentals.

Eurobonds: Three Lessons from China’s “Debt Centralization/Decentralization” Experience

Abstract Eurobonds, dubbed as Coronabonds in the context of the current coronavirus crisis, are being hotly debated among the euro area member states amid the COVID-19 pandemic. The debate is in many ways a retread of the euro area sovereign debt crisis of 2011–2012. As China’s “debt centralization/decentralization” experience is comparable with the introduction of Eurobonds in the European Union (EU) in terms of institutional mechanism design, we review our previous series of studies of China’s “debt centralization/decentralization” experience to shed some light on the Eurobonds debate. We obtain three key lessons. First, the introduction of Eurobonds in EU is likely to soften the budget constraint of the governments of the euro area member states. Second, it is also likely to strengthen the moral hazard incentives of the governments of the euro area member states to intentionally overstate their budget problems. Finally, the magnitudes of the moral hazard effects generated by the introduction of Eurobonds in EU are likely larger than their respective counterparts in China.

Collateral in Bank Lending During the Financial Crises: A Borrower and a Lender Story

We analyse whether and to what extent both firm and bank soundness are associated with the use of collateral in bank lending, and whether these relationships changed during the global financial crisis and the euro-area sovereign debt crisis. By using a large dataset of 2 million observations at bank and firm level covering the years 2007-13, we find that the degree of collateralization is higher for firms that are financially stressed and have low capitalization and that it increases further for these borrowers during downturns. In addition, we find that collateral policies are tighter at sounder banks, that is, at banks that are more capitalized and have a lower burden of bad loans. This result is consistent with the existence of a negative link between bank soundness and risk-taking in bank lending.

Should Developed Economies Manage International Capital Flows? An Empirical and Welfare Analysis

At least since the euro area sovereign debt crisis, it is evident that country risk premium shocks have adverse economic effects, not only in emerging economies, but advanced economies as well. Using a Bayesian Panel Vector Autoregression model, we find that increases in the risk premium lower output under monetary union, yet not in countries with flexible exchange rates and independent monetary policies. We study the transmission mechanism in a two-country New Keynesian model and show that capital controls substantially attenuate the effects of risk premium shocks. However, the welfare gain of imposing capital controls hinges on the nature of the shock and the prevailing exchange rate regime.

Did financial frictions stifle R&D investment in Europe during the great recession?

We investigate the role of financial frictions in R&D spending in a large sample of European firms. Our identification strategy exploits the contraction in credit supply that followed the 2008–09 global financial crisis and 2012 Euro area sovereign debt crisis, together with differences in financial frictions across firms and industries to identify a causal effect of financial constraints on investment in innovation. We show that firms that are more likely financially constrained, in industries more dependent on external finance, invest disproportionally less in R&D during periods of tight credit supply. Smaller, private firms with weaker balance sheets also have a lower share of R&D in total investment, suggesting R&D drops more than total investment during these crisis episodes. These results are robust to different proxies of financial constraints and fixed-effects identification strategies.

The importance of being special: Repo markets during the crisis

We study how the Italian sovereign bond scarcity premia, specialness, in the repo market were affected by the European Central Bank (ECB)’s purchases during the euro area sovereign debt crisis. We propose and calibrate a search-based dynamic model with a central bank acting as a buy-and-hold investor. Consistent with model predictions, ECB purchases drive specialness of targeted securities in combination with short-selling. Special benchmark bonds entail a positive cash premium, but their market liquidity decreases when purchased by the ECB. Short-sellers were more likely to fail-to-deliver very special bonds, while holders of these bonds were less inclined to pledge them as collateral to the ECB liquidity operations.

Are multi-factor Gaussian term structure models still useful? An empirical analysis on Italian BTPs

In this paper, we empirically study models for pricing Italian sovereign bonds under a reduced form framework, by assuming different dynamics for the short-rate process. We analyze classical Cox-Ingersoll-Ross and Vasicek multi-factor models, with a focus on optimization algorithms applied in the calibration exercise. The Kalman filter algorithm together with a maximum likelihood estimation method are considered to fit the Italian term-structure over a 17-year horizon, including the global financial crisis, the euro area sovereign debt crisis and the Italian political turmoil in 2018. Analytic formulas for the gradient vector and the Hessian matrix of the likelihood function are provided.

The impact of financial crises on the syndicated loan spreads applied to public and private firms

We investigate the impact of financial crises on the syndicated loan spreads applied to public and private firms. We found evidence of a greater increase in loan spreads for European public firms than for private ones during the global financial crisis and the euro area sovereign debt crisis. This result is consistent with our hypothesis that public firms’ borrowing costs are more sensitive to financial market swings than those of private companies. Our results hold when we control for relationship banking effects, a different sample composition between crisis and non-crisis periods, estimating a propensity score matching, and adopting a sample of syndicated loans to US public firms.

Modeling Extreme Events: Time-Varying Extreme Tail Shape

A dynamic semi-parametric framework is proposed to study time variation in tail fatness of sovereign bond yield changes during the 2010--2012 euro area sovereign debt crisis measured at a high (15-minute) frequency. The framework builds on the Generalized Pareto Distribution (GPD) for modeling peaks over thresholds as in Extreme Value Theory, but casts the model in a conditional framework to allow for time-variation in the tail shape parameters. The score-driven updates used improve the expected Kullback-Leibler divergence between the model and the true data generating process on every step even if the GPD only fits approximately and the model is mis-specified, as will be the case in any finite sample. This is confirmed in simulations. Using the model, we find the ECB program had a beneficial impact on extreme upper tail quantiles, leaning against the risk of extremely adverse market outcomes while active.

Did the Absence of a Central Bank Backstop in the Sovereign Bond Markets Exacerbate Spillovers During the Euro-Area Crisis?

The euro-area sovereign debt crisis was characterized by feedback loops between (1) sovereign bond ratings and sovereign spreads in single jurisdictions and (2) sovereign spreads and ratings among jurisdictions. One explanation of this circumstance is that the ECB was unable to perform the role of lender of last resort in the sovereign bond markets during the crisis. We provide a spatial framework that allows us to distinguish among European countries whose central banks were permitted to function as lender of last resort in those markets and countries whose central banks were not permitted to do so. Our results are consistent with the view that the absence of a central bank backstop in the sovereign bond markets exacerbated feedback loops.
