Abstract

This paper addresses the determination of the risk premium on forward exhange rates. Using a simple general equilibrium framework, the paper shows that the risk premium will not equal zero when the forward exchange market serves a risk-pooling purpose. Furthermore, the risk premium is a state variable. Given people's tastes for risk, the risk premium depends on current monetary variables and anticipated but unrealized future macro variables.
