Abstract

This paper derives a closed-form solution for the optimal discretionary monetary policy in a model that allows for varying degrees of forward-looking behavior. We show that forward-looking behavior can either attenuate or magnify the optimal policy response to inflation and the output gap, depending on which part of the model economy is affected by expectations.
