Abstract

Frequent and extensive revisions in American tax laws during the past 20 years have created considerable uncertainty about the marginal tax rate on wage income. This paper explores the implications of marginal wage tax rate uncertainty for wage flexibility. In the context of a model of monopolistic competition in product markets, it is shown that increases in tax rate variability induce greater wage rigidity, and lead to decreases in the optimal degree of progressivity.
